Although hardware rip-offs may be illegal in China, too, I bet people will do it anyway. It's not that hard, put together some chips and put a case around. A mp3player is not that difficult as it uses standardized chips.
Although projects like rockbox are very popular (at least in your point of view) you will need a firmware for the player in the beginning (as far as I understand the procedure). You will have to pay the software developers for this work. If a second company "steals" this firmware (because it fits without modifying on "their" players), they can sell their players cheaper than the first company and therefore the first company will not sell as much players as it would be possible.
Please, get me right: I like open software especially for more simple things like mp3players but I can understand every company, which does not want to make their software/firmware/whatsoever open.
